Black swan theory

A framework for rare, difficult-to-predict events with extreme consequences that are often rationalized as predictable after they occur.

Outlier: An observation that lies far from the typical range of a distribution. Black swan events stand apart from ordinary expectations and historical patterns.
Black swan: A large waterbird in the genus Cygnus, native to Australia. Its discovery in Australia overturned the European assumption that all swans were white.
Nassim Nicholas Taleb: A Lebanese-American essayist, statistician, and former trader known for writing about uncertainty and risk. He formulated and popularized black swan theory.
Financial risk management: The processes institutions use to identify, measure, and control financial losses. Black swan theory challenges risk practices that rely too heavily on historical market data.
Risk: The possibility of loss or harm, often assessed through the likelihood and severity of outcomes. Black swan theory concerns risks whose probabilities or consequences are poorly captured by standard assessment.
Power law: A mathematical relationship in which one quantity varies as a power of another. Heavy-tailed distributions allow rare events to have consequences far beyond ordinary fluctuations.
Juvenal: A Roman poet whose Satires include the phrase “rara avis in terris nigroque simillima cygno.” His phrase helped establish the black swan as an image of extreme rarity.
Benoît Mandelbrot: A mathematician who studied fractals and developed models of heavy-tailed variation in financial markets. His work on market extremes influenced Taleb’s critique of conventional risk models.
Value at risk: A measure estimating the loss a portfolio will not exceed at a chosen probability over a set period. Its fixed confidence threshold can leave losses beyond the modeled range poorly represented.
Uncertainty: A condition in which outcomes, probabilities, or relevant knowledge are not fully known. The framework centers on uncertainty that cannot be reduced to routine forecasts.
